Last week, Nvidia reported earnings that propelled the AI-chipmaker to add $277 billion in stock market value, Wall Street's largest ever daily gain. The company also briefly traded above $2 trillion in market valuation for the first time.

And while it often helps propel other Big Tech shares, Eric Lynch, managing director at Scharf Investments, says investors need to separate Nvidia from other companies when it comes to AI mania.

“What I mean by that is Nvidia is generating massive improvements in profits and revenue year-over-year, but the rest of the IT market’s really not growing. The S&P 500’s IT sector in 2023, the aggregate revenue grew just 2%. Accenture, which is the global leading IT integrator and consultancy, basically gave guidance for the first quarter of ‘24 as only kind of flat revenue year-over-year.”

Snowflake and Salesforce also released disappointing guidance in the last day or so. Has the Mag 7 now become the Mag 1?

While many investors are experiencing AI mania and chasing after the big tech names of the Mag 7, the “Oracle of Omaha” has shown us once again that a disciplined approach to investing in quality companies can result in significant returns. Specifically, Warren Buffett revealed in his annual Berkshire Hathaway shareholder letter that the company’s investments in five Japanese trading companies dramatically outperformed the S&P 500 Index since August 2020. “He’s made a fortune in those names,” said Eric Lynch, managing director and portfolio manager at Scharf Investments, in a recent Wall Street Journal article. “They’ve wildly exceeded the S&P 500.”

Our portfolios have benefited from these investments as we have been long-time investors in Berkshire Hathaway stock and we also believe in the compelling investment opportunities that quality Japanese companies can offer.

One of the appealing aspects of the Japanese market is the ongoing improvement in corporate governance and, therefore, the improvement on returns on capital and profit margins for Japanese companies. With a higher-for-longer interest-rate environment in the U.S., the Yen could remain weak, which could potentially be a benefit to Japanese companies with revenue generated from overseas. Eric Lynch, managing director at Scharf Investments, shared these thoughts and more with Mandy Drury on CNBC Asia’s “Squawk Box” program. He also discussed why we believe that Sony is an attractive investment opportunity. Beyond gaming, Sony experienced 10% earnings growth in the last year and, with their extensive music catalog, a significant portion of their operating profit is coming from the demand in streaming music.
